Alphabet’s AI Chip Venture: A Double-Edged Sword for Cash Flow

Alphabet is reaping substantial profits from the sale of its proprietary AI chips, previously reserved for in-house applications.

However, the scramble to bolster inventory in response to soaring demand is straining the company’s finances, particularly as the tech behemoth incurs significant expenses related to data centers.

In contrast to its conventional search and cloud domains, the burgeoning market for AI chips—positioned to rival Nvidia—necessitates that Alphabet invest in hardware before any payments from customers materialize. This financial dynamic intensifies the pressure on cash flow.

Finance chief Anat Ashkenazi elucidated this trade-off during Alphabet’s post-earnings call on Wednesday, shedding light on the associated costs of a business segment that has swiftly become one of the organization’s primary growth vectors.

This comes at a time when investors are increasingly anxious about AI’s potential repercussions on Alphabet’s lucrative search advertising sector.

Whereas our inventory previously consisted chiefly of various hardware products, we’re now witnessing our TPU (tensor processing unit) systems that remain unsold impacting cash outflows.

This is not the conventional capital expenditure; it represents a distinct cycle of cash flow generation, Ashkenazi articulated.

This fundamental shift could exert additional pressure on Alphabet, coinciding with escalating investor concerns over AI-related expenditures.

Following the announcement of a further cash burn in the latest quarter, Alphabet’s shares plummeted nearly 11% on Thursday, as it underscored the prospect of a sharp increase in AI infrastructure spending next year.

Nevertheless, the AI processors are significantly contributing to growth.

  • Although Alphabet refrains from disaggregating revenue or margins derived from the chips, referred to as tensor processing units, it acknowledged that their sales play a “meaningful” role as Google Cloud revenue surged more than twofold during the September quarter.
  • Sales of TPU systems—which integrate the chips with networking, storage, and software—are projected to escalate in the ongoing quarter and witness substantial growth by 2027, according to Google Cloud chief Thomas Kurian.
  • Last year, Alphabet announced plans to provide Anthropic with TPUs valued in the tens of billions; reports have also indicated ongoing negotiations for a similar arrangement with OpenAI.

“We firmly believe that these are merely transient fluctuations,” stated Jeremy Saltzberg, senior investment officer at Check Capital.

“We lack any substantial evidence suggesting that the margins from our TPU offerings would drastically differ from those of Nvidia’s GPUs (graphics processing units), which, as we know, command exceptional margins.”
