Reddit Stock Faces Significant Decline Amid User Growth Concerns

On October 30, 2024, Reddit’s shares plummeted by an alarming 29% during trading, settling at $91.30 each.

This steep decline followed a cautionary statement from the social media platform regarding a potential weakening of user growth in the fourth quarter, primarily attributed to diminishing traffic from Google Search.

This announcement overshadowed the company’s better-than-anticipated results for the third quarter. Should the stock conclude at this low, it would represent Reddit’s most substantial single-day drop since its market debut in March 2024.

Reddit has projected fourth-quarter revenues between $1 billion and $1.03 billion, falling short of the Bloomberg consensus estimate of $1.05 billion.

This outlook has provoked skepticism regarding the sustainability of its advertising revenues in the face of evolving online search dynamics.

Chief Executive Officer Steve Huffman indicated that daily unique visitors may experience a decline in the low double digits this quarter, projecting a drop from around 130 million if referral traffic continues its downward trend.

Reddit has increasingly attributed its challenges to alterations in Google’s search algorithms, which have curtailed the number of users directed to its platform.

This forewarning underscores the disruptive impact of Google’s transition toward AI-driven search capabilities.

Such innovations are changing how users acquire answers to queries, apparently diminishing the necessity for navigating to traditional websites.

The implementation of AI search features can yield direct responses, potentially dissuading users from visiting websites and online forums.

According to Huffman, referral traffic to Reddit has nosedived by over one million weekly on average throughout October.

He contended that although Google’s AI search continues to index Reddit’s content, it is failing to appropriately guide users to the platform.

The disappointing revenue projections have compelled analysts to revise their price targets downward, cautioning that a decline in referrals from Google could jeopardize Reddit’s user growth and future advertising revenue streams.

In a separate disclosure, Reddit announced that it has renewed its cloud service agreements with Amazon Web Services and Google, extending these contracts through 2029.

The commitments involve expenditures of $880 million and $580 million over the next three years, respectively.

Reddit Q3 Financial Performance

In its third-quarter report, Reddit unveiled revenues of $895 million, representing a noteworthy year-over-year increase of 53%, surpassing the Bloomberg estimate of $869.6 million.

Net income surged to $283 million, equating to $1.40 per diluted share, exceeding analyst forecasts of $272.6 million. Meanwhile, adjusted EBITDA rose by 70% to $402 million, outpacing the estimate of $398.5 million.

Nonetheless, this recent revenue surge signifies a slowdown compared to the company’s prior performance, as noted by news outlet Invezz.

In the United States, Reddit experienced a 2% year-over-year decline in daily active users, now totaling 50.7 million. Globally, the site reached 130.3 million daily active users, also falling short of expectations.

Management cautioned that should the decline in search referrals continue into November, total daily active user counts could decrease by a low double-digit percentage in the fourth quarter, starting from the current figure of approximately 130 million.
